Oil prices surged by more than 10% during Asian trading hours on Tuesday, March 3, 2026, after a joint United States–Israeli military operation killed Iran’s Supreme Leader Ayatollah Ali Khamenei and several senior officials, triggering heightened geopolitical tensions and market jitters.
Both Brent crude and WTI oil futures jumped more than 10% as markets grappled with the implications of escalating Middle East tensions. The geopolitical crisis has placed Fed policymakers in an increasingly difficult position as they attempt to balance pressure from former President Trump to cut rates against the need to combat inflation.
US Inflation Already Rising
"The case for Fed rate cuts is disintegrating before our eyes," said Brian Bethune, an economist at Boston College. He warned that surging oil prices combined with the Trump administration's tariff policies could keep US consumer prices elevated for an extended period.

US Producer Price Index (PPI) has accelerated since late last year, with annual growth reaching 3%. This trend has disappointed those hoping that tariff impacts on inflation would prove temporary. Ethan Harris, former chief economist at Bank of America Securities, expects the PPI increases to quickly translate into higher consumer prices.
Scott Anderson, chief US economist at BMO Capital Markets, noted that US inflation is clearly heating up in the first quarter. He projects January core Personal Consumption Expenditures (PCE) could rise to 3.1%, marking a near two-year high, even before accounting for the Middle East conflict's ripple effects.
Economic models suggest that every $10 increase in crude oil prices adds 0.2 to 0.4 percentage points to consumer price inflation over the following year. WTI crude futures had already climbed approximately 16% since the start of 2026 before the US attack on Iran, representing roughly a $10 increase.
Fed Policy Tools Ineffective Against Supply Shocks
Market analysts point out that both tariffs and oil price spikes represent "supply-side" shocks that directly increase production costs across the economy. This presents the most challenging scenario for the Federal Reserve, whose interest rate tools operate through "demand-side" mechanisms by stimulating or restraining business and consumer spending. If conditions continue deteriorating, the Fed may be forced to consider rate hikes as a policy option.

Despite suffering significant damage from the lightning US-Israeli assault, Iran retains the capability to disrupt oil shipping through the Strait of Hormuz, a critical energy chokepoint connecting the Persian Gulf and Gulf of Oman. Approximately 20% of global oil and liquefied natural gas shipments transit this waterway. While the strait remains officially open, many shipping companies have voluntarily suspended operations.
Karen Young, a senior research fellow at Columbia University's Center on Global Energy Policy, believes future oil price movements will largely depend on whether Iran targets neighboring countries' oil production facilities. Recent developments suggest this scenario is unfolding, with Iran launching missile and drone attacks against Gulf states and even striking French and British military bases.

Christopher Granville, managing director at TS Lombard, does not expect the conflict to trigger a 1970s-style oil crisis or stagflation, but believes it could replicate the oil price storm that followed Russia's 2022 invasion of Ukraine. During that crisis, oil prices surged above $100 per barrel and remained elevated for six months.
Granville expects risk premiums in crude markets to persist as long as Iran's government continues resisting. This effectively provides a solid "floor" for oil prices, which may remain elevated until the US completely dismantles Iran's military retaliatory capabilities.
